Bonds are often associated with stability, predictable income, and capital preservation. Yet inflation can quietly undermine all three. A bond may continue paying every coupon exactly as promised and still leave its owner poorer in real terms. This is because bonds are usually written in nominal money. Their coupon payments and principal value are fixed in currency terms, while inflation determines what that money can actually buy. When prices rise faster than expected, the real value of future bond payments declines.
For fixed-income investors, inflation is therefore not a secondary concern. It is one of the central risks shaping yields, bond prices, monetary policy, and long-term returns.
The distinction between nominal and real returns is essential. A nominal return measures how much an investment grows in currency terms. A real return adjusts that gain for inflation.
A simplified relationship is:
Real Return ≈ Nominal Return − Inflation
If a bond yields 4% while inflation is 2%, the investor earns roughly 2% in real terms. But if the same bond yields 4% while inflation reaches 6%, the investor suffers a negative real return of roughly 2%. Nothing needs to go wrong with the bond itself. The issuer can make every payment on time while inflation destroys part of the investor’s purchasing power.
Most conventional bonds pay a fixed coupon and suppose an investor owns a bond paying $40 each year on a $1,000 principal value. If inflation remains low, those payments may retain much of their purchasing power. But if prices rise sharply over several years, that same $40 buys progressively less. This effect becomes more important for long-maturity bonds because their cash flows are fixed further into the future. Inflation affects bonds through more than purchasing power and when inflation rises, central banks often respond by increasing policy interest rates. Investors then demand higher yields on newly issued bonds. Existing bonds with lower coupons become less attractive.
Their market prices therefore tend to fall until their yields become competitive with newer securities. For example, if an existing government bond yields 2% while newly issued bonds offer 5%, investors will generally not pay the original price for the older bond. Its price must fall.
This creates a second source of damage:
Inflation reduces the real value of bond payments.
Higher interest rates can reduce the bond’s market price.
The sensitivity of a bond to changing interest rates is closely related to duration and long-duration bonds generally experience larger price movements when yields change. This means a 30-year government bond can fall substantially in price when inflation expectations and interest rates rise, while a very short-term Treasury bill may experience much smaller price movements.
For this reason, long-duration bonds can behave very differently from the low-volatility assets many investors expect them to be.
Bond markets do not react only to current inflation. They also respond to expectations about future inflation. If investors believe inflation will remain elevated for years, they may demand greater compensation for lending money over long periods and this can push long-term bond yields higher even before central banks change policy rates.

Real interest rates
Credit risk
Term premium
Liquidity conditions

Investors lending money for many years face uncertainty over what future inflation will actually be and because of this uncertainty, they may demand an additional return known as an inflation risk premium. The larger the uncertainty surrounding future inflation, the greater the compensation investors may require.
This can contribute to higher long-term yields even when current inflation appears relatively controlled.
Central banks play a crucial role because they influence both inflation expectations and interest rates and if investors believe a central bank will successfully control inflation, long-term yields may remain relatively stable. If confidence weakens, investors may demand substantially higher yields.
This is why central-bank credibility matters so much for government bond markets. Monetary policy is not only about changing short-term interest rates; it also shapes expectations about the future purchasing power of money.

When inflation rises unexpectedly, future payments become less valuable while higher interest rates can simultaneously push bond prices lower. This risk is especially important for long-duration bonds.
The lesson is simple: a bond can be safe from default and still be dangerous to purchasing power. Understanding inflation is therefore essential to understanding fixed-income investing.
