Bond returns are often associated with one question: will interest rates rise or fall? In practice, fixed-income investors can generate returns even when market yields barely move. One of the most important concepts behind this is carry. Bond carry describes the return an investor can potentially earn simply from holding a bond over a period of time, assuming market conditions remain broadly unchanged. It is closely connected to coupon income, financing costs, the passage of time and, in professional portfolio management, the position of a security on the yield curve.
Understanding carry is particularly useful because it shifts the focus away from predicting every movement in interest rates. Instead, investors can ask a different question: What does this position earn if the market does approximately nothing?
At its simplest, carry represents the income generated by owning a bond during a particular holding period. A fixed-rate bond pays coupon income, and this income contributes to the investor’s return regardless of whether the bond’s market price rises or falls. Suppose an investor owns a government bond yielding 4%. If yields remain broadly unchanged over the next year, a substantial part of the expected return comes from simply holding the security and receiving the income associated with it. This basic idea is the foundation of bond carry.
For professional investors, however, the calculation can be more sophisticated. If a bond position is financed using borrowed money, the cost of that financing must be deducted from the income generated by the security. Carry can therefore depend not only on the yield of the bond itself but also on the investor’s funding cost.
A position yielding 5% is not necessarily attractive carry if financing the position costs almost 5%.
A position has positive carry when the income generated by holding it exceeds the relevant cost of financing or maintaining the position. If the opposite is true, the investor experiences negative carry. This distinction becomes particularly important for leveraged investors, banks and relative-value strategies. A small difference between the yield on an asset and the cost of financing it can become economically significant when applied to a large portfolio.
Positive carry does not mean that a position cannot lose money. A bond may generate attractive income while simultaneously falling substantially in price because market yields rise. Carry should therefore be viewed as one component of total return rather than as protection against market risk.
The same principle applies to negative carry. Investors may deliberately hold a negative-carry position if they expect a sufficiently large favorable market movement to compensate for the ongoing cost of maintaining it.
Carry is frequently discussed together with roll-down, but the two concepts are not identical. Carry primarily concerns what an investor earns from holding the security. Roll-down describes the potential valuation effect that occurs as a bond moves closer to maturity along the yield curve. Imagine an upward-sloping yield curve. A five-year bond may currently yield 3.5%, while a four-year bond yields 3.2%. After one year, the five-year bond has become a four-year security. If the curve remains unchanged, its yield may move toward the lower four-year rate, potentially generating a price gain.
An investor can therefore receive both the income from carrying the bond and the potential valuation benefit from rolling down the curve. This combination is commonly referred to as carry and roll.
Carry becomes particularly important when investors expect interest rates to remain within a relatively narrow range. If there is no strong expectation of a major bond rally or sell-off, income generated during the holding period can become a larger component of expected returns.
This helps explain why fixed-income investors do not simply search for the bond with the highest yield. They compare yield against duration, credit risk, liquidity, financing costs and the shape of the yield curve. A slightly lower-yielding security may offer a more attractive risk-adjusted carry profile than a higher-yielding alternative.
The concept can also influence maturity selection. Different points on the same government yield curve can offer very different combinations of carry, roll and duration risk. Portfolio managers may therefore position themselves in areas where the expected income appears attractive relative to the amount of interest-rate exposure required.
The danger of focusing too heavily on carry is that attractive income can conceal substantial underlying risk. Investors can earn positive carry for months and then lose considerably more when interest rates, credit spreads or market liquidity move sharply against the position. This pattern appears repeatedly across financial markets. Strategies that produce small, relatively consistent returns during stable periods can sometimes contain exposure to much larger losses during periods of stress.
A high-yield corporate bond, for example, may provide considerably more carry than a government bond, but part of that additional income compensates investors for credit and liquidity risk. Similarly, a leveraged government-bond trade may generate attractive carry while increasing sensitivity to relatively small changes in yields.
For this reason, carry should never be analyzed independently from the risks required to earn it.
Institutional investors often evaluate prospective bond positions by examining several return components simultaneously. Yield provides the starting level of income, carry estimates the economics of holding the position, roll-down considers how the security may move along the curve, and duration measures sensitivity to broader changes in interest rates.
Together, these measures provide a more useful picture than yield alone and a bond with a high headline yield may offer poor carry after financing costs or expose the investor to excessive duration or credit risk. Conversely, a seemingly unremarkable security may offer attractive carry and roll relative to its risk characteristics.
This is one reason professional fixed-income investing often revolves around relative value rather than simply identifying the highest available yield.
Bond carry is one of the most important building blocks of fixed-income returns because it captures what an investor earns simply by maintaining a position over time. It can provide a meaningful source of return when markets are relatively stable, but it should never be viewed in isolation. Financing costs, duration, credit risk, liquidity and the shape of the yield curve can all change whether a carry trade is attractive or dangerous.
The most useful way to think about carry is therefore not as “free income,” but as compensation received while taking a particular set of risks. When combined with roll-down and duration analysis, it becomes a powerful framework for understanding why professional bond investors can prefer one security over another even when headline yields look similar.
In fixed income, the key question is often not only where yields are going, but also what the position earns while you wait.
