Nominal interest rates receive most of the attention in financial markets, but real yields often matter more for valuation. A 10-year Treasury yield of 4% can imply very different financial conditions depending on whether expected inflation is 1%, 2.5% or 4%. What matters to investors is not only the return available in nominal terms, but how much purchasing power that return represents after inflation.
Real yields sit at the intersection of monetary policy, inflation expectations and asset valuation. When they rise, the hurdle rate for owning risk assets increases. When they fall, the discount rate applied to future cash flows becomes less restrictive. This is why movements in real yields can influence government bonds, equities, credit spreads, gold, property and currencies at the same time.
A real yield is the return on a bond after accounting for expected inflation. In market terms, one of the clearest ways to observe this is through inflation-protected government securities such as U.S. Treasury Inflation-Protected Securities, or TIPS.

This means a rise in nominal yields can come from two very different sources. Investors may be demanding a higher real return, or they may be demanding more compensation for expected inflation. The distinction matters because each scenario has different implications for asset prices. If real yields rise while inflation expectations remain stable, financial conditions are becoming more restrictive in real terms. If nominal yields rise mainly because inflation expectations increase, markets are dealing with a different problem: inflation risk rather than simply a higher real discount rate.
Most financial assets are valued by discounting future cash flows back to the present. The higher the discount rate, the lower the present value of those future cash flows. Real yields influence that process directly. When investors can earn a higher inflation-adjusted return from relatively safe government debt, riskier assets must offer more compensation to remain attractive. Equities may require lower valuations, corporate bonds may need wider spreads and long-duration assets can become more sensitive to changes in rates.
This is why a rise in real yields can pressure asset prices even when the economic backdrop still looks strong. Markets do not need a recession to reprice. A higher required return is enough to change valuation mathematics.
Assets with cash flows expected far into the future are particularly exposed to changes in real yields. Growth equities, long-dated bonds and other duration-sensitive assets can therefore react strongly when real rates move and if real yields fall, the present value of distant future cash flows rises, which can support higher valuations. If real yields rise, those same future cash flows are discounted more heavily.
This helps explain why markets can weaken even when corporate earnings remain solid. The earnings themselves may not have changed, but the rate used to value them has.
In fixed income, the same principle applies through duration. Long-maturity bonds are more sensitive to changes in yields than short-maturity securities because more of their value depends on cash flows far into the future.
Equity markets often respond strongly to changes in real yields because real rates influence both valuations and the relative attractiveness of stocks compared with bonds and when real yields are very low or negative, investors may be willing to pay more for future earnings because the alternative return available from safe assets is limited. When real yields rise, government securities become more competitive and equity risk premiums can come under pressure.
This relationship is especially visible in highly valued growth sectors, where a large portion of expected profits lies far in the future. A sharp rise in real yields can compress valuation multiples even if earnings expectations remain intact.
The relationship is not mechanical, however. Strong economic growth can sometimes offset the pressure from higher real yields by improving expected earnings. The key is whether the increase in real rates reflects healthy growth or increasingly restrictive financial conditions.
Corporate credit is affected in a slightly different way and higher real yields increase the underlying risk-free rate used to price corporate debt. If credit spreads remain unchanged, borrowing costs still rise. If higher real yields also weaken growth expectations, spreads may widen on top of that. This can create a powerful tightening effect for companies that need to refinance.
A business that borrowed during a low-real-yield environment may face a dramatically higher cost when debt matures. The impact is particularly important for leveraged companies, commercial property and sectors with large refinancing needs.
Real yields therefore influence not only market valuations but also the actual financing conditions facing the private sector.
Real yields can also affect assets that do not generate conventional cash flows and gold is a well-known example. Because gold does not pay interest, the opportunity cost of holding it rises when real yields increase. Falling real yields can therefore make gold relatively more attractive, although currency movements, risk aversion and central-bank demand also matter.
Property is influenced through both discount rates and financing costs. Higher real rates increase the required return on property assets while also making mortgages and commercial financing more expensive. If rents or incomes do not rise enough to compensate, valuations can come under pressure.
This illustrates why real yields can transmit monetary conditions across multiple asset classes at once.
One of the most important features of real yields is that they can rise even without additional central-bank tightening and suppose nominal yields remain unchanged while inflation expectations fall. The real yield has effectively increased. This means financial conditions can become more restrictive even if policy rates are no longer rising. A decline in inflation does not automatically create easier conditions if nominal yields stay high.
This dynamic is particularly important late in a tightening cycle. Inflation may improve, but the economy can still face increasing real borrowing costs because nominal rates have not fallen as quickly.
The result can be a delayed tightening effect that becomes visible only after inflation begins to cool.
The opposite process can occur near a turning point and if real yields begin falling while inflation expectations remain relatively stable, financial conditions may be easing in a more meaningful way. Long-duration bonds can benefit, equity valuations can receive support and refinancing pressure may gradually decline. The signal becomes stronger when falling real yields occur alongside stabilising credit spreads and lower bond volatility. That combination suggests the market is not simply pricing an inflation collapse, but potentially a broader easing of financial conditions.
This is one reason real yields are useful when interpreting whether falling nominal yields are constructive or defensive.

When real yields rise, discount rates increase, financing becomes more expensive and risk assets face a higher hurdle. When they fall, financial conditions can become more supportive and long-duration assets often benefit.
The key is not simply whether nominal interest rates are high or low. It is how much real return investors can earn after inflation and that is why real yields often sit quietly behind some of the largest valuation shifts across bonds, equities, credit and real assets.
